Form 3CD is the statement of particulars that accompanies the tax audit report under section 44AB, and while it runs to over forty clauses, the clauses most likely to generate audit adjustments are the method of accounting and its consistency, disallowance of expenses under sections 40, 40A and 43B, particulars of TDS and TCS compliance, inventory valuation method, loans and deposits accepted or repaid in cash, and reconciliation items such as GST turnover versus books; the exact clause numbers, their current wording and the e-filing utility's validation rules should be confirmed against the current form notified under the Income-tax Rules.
Clauses on books of account and method of accounting
Early clauses record the books of account maintained, the method of accounting followed, and whether there has been any change in method from the preceding year. A change in method of accounting, or in an accounting policy that affects profit, needs separate disclosure of the effect on profit, and the auditor independently assesses whether the change is bona fide rather than taking management's stated reason at face value.
Clause on disallowance under section 40, 40A and 43B
- 01Test payments to related parties for reasonableness under section 40A(2)Expenditure to a specified related person is disallowed to the extent considered excessive or unreasonable having regard to fair market value; benchmark significant related-party expense items rather than accepting the contracted rate as automatically reasonable.
- 02Trace cash payments exceeding the prescribed limit under section 40A(3)Expenditure paid in cash exceeding the prescribed limit in a single day to a single person is disallowed except for prescribed exceptions; scan the cash payment ledger and petty cash book, not just the main bank-paid expense ledger.
- 03Verify section 43B items on actual payment basisStatutory dues, bonus, leave encashment, and interest to specified financial institutions are deductible only on actual payment by the due date for filing the return, not on accrual; trace each head to the payment date to confirm whether a disallowance for unpaid amounts is required.
Clause on TDS and TCS compliance
This clause calls for details of tax deductible or collectible but not deducted, collected, or deducted but not deposited, across every applicable section. Reconcile the expense ledger against Form 26Q and 24Q filings, not just the TDS payable account balance, since an expense that should have attracted TDS but was never flagged in the first place will not surface from the payable account alone.
Clause on cash loans and deposits
Loans or deposits accepted or repaid otherwise than by an account payee cheque or bank transfer, above the prescribed limit, are reported with party-wise particulars; scan the loan and deposit ledgers for any cash movement, including round-tripping through a director's or related party's account.
Clause on inventory valuation and GST reconciliation
The inventory valuation clause requires the method followed and any deviation from the method prescribed for income-tax purposes to be quantified. A separate clause on turnover or gross receipts reported for GST purposes needs reconciliation against the turnover recognised in the books; this duplicates much of the standard GST reconciliation work and should draw on that working paper rather than being redone from scratch.
The e-filing utility validates several Form 3CD clauses against figures entered elsewhere in the return; a mismatch between the turnover reported here and in the GST returns or the financial statements is flagged automatically and should be reconciled before filing, not discovered as a notice later.
Regulatory requirement
The exact clause numbers, the current prescribed limits for cash transactions, and the full list of sections covered under the TDS and disallowance clauses are set out in the Income-tax Act, the Income-tax Rules and the notified Form 3CD as currently in force. Confirm all of these against current source material before finalising the report.
