Testing the foreign currency translation reserve means independently recomputing the translation of each foreign operation's financial statements into the group's presentation currency — assets and liabilities at the closing rate, income and expenses at the rate on the dates of the transactions or a suitable average, and the resulting exchange difference taken to other comprehensive income rather than profit or loss — then confirming the reserve movement for the year reconciles and that any amount relating to a disposed or deconsolidated operation was reclassified to profit or loss at the right point.
Why this reserve is prone to being left as a plug
Because the translation reserve sits in equity and does not hit the P&L in the ordinary course, it is one of the easier balances to leave as whatever number makes the consolidation balance, rather than something independently recomputed. That is exactly backwards: it should be the one line in the consolidation working that is fully reperformed, because it is fully mechanical.
The testing sequence
- 01Obtain the standalone financial statements of each foreign operation in its functional currencyConfirm the functional currency determination itself first — the currency of the primary economic environment the operation operates in, which is not automatically the currency it is incorporated in.
- 02Obtain the exchange rates used and test them against an independent sourceClosing rate for the balance sheet, and either the actual transaction-date rates or a suitable average rate for the income statement, consistently applied period to period.
- 03Independently translate the balance sheet and income statementRebuild the translation from the functional-currency trial balance using the rates confirmed above, rather than reviewing only the client's translated output.
- 04Compute the exchange difference as the balancing figure and compare to the client's reserve movementThe difference between translating the opening net assets at the current closing rate versus the prior closing rate, plus the difference between translating profit at the average rate versus the closing rate, should explain the full movement.
- 05Test goodwill and fair value adjustments arising on acquisition of the foreign operationThese are treated as assets and liabilities of the foreign operation for translation purposes and are also retranslated at the closing rate — a frequent omission.
- 06Trace any disposal or loss of control during the year to the recycling entryThe cumulative translation reserve attributable to that operation should be reclassified from other comprehensive income to profit or loss on disposal, and the amount reclassified should be independently recomputed, not taken as given.
| Component | Basis |
|---|---|
| Opening net assets retranslated at current vs. prior closing rate | Independently recomputed from the opening functional-currency balance sheet |
| Profit for the year translated at average vs. closing rate | Recomputed from the functional-currency income statement |
| Goodwill and fair value adjustments retranslated | Acquisition-date figures retranslated at the current closing rate |
| Amount recycled on disposal | Cumulative reserve attributable to the disposed operation, reclassified to profit or loss |
| Closing reserve | Should equal opening reserve plus the components above, with no unexplained residue |
Regulatory requirement
Ind AS 21 sets out the functional currency determination and the translation method for foreign operations, including the requirement to reclassify cumulative exchange differences to profit or loss on disposal or loss of control. Verify the current text before concluding.
How we think about this
The translation itself — applying confirmed rates to a confirmed trial balance — is a deterministic computation and should be reperformed in full rather than reviewed on sample. Determining the functional currency of an operation, and whether a transaction amounts to a disposal that triggers recycling, are judgement calls that sit with the auditor.
