The Income Computation and Disclosure Standards govern the computation of taxable income for specified heads under the Income-tax Act and apply regardless of the accounting standards followed for the financial statements, so an auditor's work is to identify every area where a notified ICDS produces a different result from the Ind AS or Indian GAAP treatment already in the books, such as valuation of inventory, recognition of construction contract revenue, treatment of foreign exchange differences, and recognition of provisions, and confirm the tax computation and Form 3CD disclosures reflect the ICDS position rather than the book position; the exact list of notified ICDS and their provisions should be confirmed against the current notifications.
Areas where ICDS commonly diverges from the books
| Area | Typical book treatment | ICDS consideration |
|---|---|---|
| Construction contracts | Revenue recognised per Ind AS 115 performance obligation satisfaction | ICDS prescribes a percentage-of-completion approach for determining taxable income from construction contracts, which can diverge from the Ind AS 115 pattern |
| Foreign exchange differences | Recognised per Ind AS 21, including on monetary items and forward contracts | ICDS has its own rules for recognition of exchange differences, including specific treatment for forward exchange contracts not intended for trading |
| Government grants | Recognised per Ind AS 20, sometimes deferred and recognised over the life of the related asset | ICDS prescribes specific recognition timing for different categories of government grants, which can differ from the Ind AS 20 deferral pattern |
| Provisions and contingent liabilities | Recognised per Ind AS 37 when probable and reliably estimable | ICDS does not recognise a provision that depends on a contingency considered reasonably certain rather than probable, a narrower recognition threshold in some respects |
| Securities valuation | Fair value or amortised cost per Ind AS 109 | ICDS prescribes valuation of securities held as stock-in-trade at cost or net realisable value, category by category, rather than at fair value |
Testing approach
- 01Identify every transaction class where book treatment under Ind AS could diverge from ICDSWalk through the ICDS list against the company's actual transactions; a company without construction contracts or foreign currency exposure has fewer divergence points to test than one with both.
- 02Recompute the taxable income adjustment for each identified divergenceFor each area of divergence, independently compute the ICDS-based figure and compare it to the book figure; the difference is the adjustment that should flow into the computation of total income.
- 03Confirm ICDS adjustments are disclosed in Form 3CDForm 3CD requires disclosure of the effect of ICDS on the profit computation, both in aggregate and, in some cases, standard by standard; confirm the disclosed figures match the independently recomputed adjustments.
- 04Check consistency of ICDS application year on yearA change in the method applied for an ICDS-governed area, such as the percentage-of-completion method for a construction contract, needs to be a change the standard itself permits, not an ad hoc switch adopted to produce a more favourable result in a particular year.
ICDS adjustments are easy to under-document because they do not touch the books at all; the only record of them, if the audit file does not build its own, is the final figure in the income-tax return, which makes it difficult to defend the computation on inquiry without a working paper that shows the area-by-area reconciliation.
Regulatory requirement
The exact list of notified ICDS, their specific provisions, and the Form 3CD disclosure requirements for ICDS adjustments are set out in the Income-tax Act and the notifications issued under it as currently in force. Confirm all of these against current source material before finalising the computation.
